The Fed does, however, control monetary policy in an attempt to influence the direction of the US economy. Let\u2019s explore the history of the Federal Reserve, its role and how it carries out its mandate.<\/p>\n<h3>Historical Perspective<\/h3>\n<p>Up until the early part of the 20<sup>th<\/sup> century, there was no central control or coordination of banking activity in the United States. In fact, the US was the only major industrial nation without a central bank until Congress established the Federal Reserve System in 1913 with the enactment of the Federal Reserve Act.<\/p>\n<p>But rather than create a single central bank, the Federal Reserve Act provided for a central banking \u201csystem\u201d with three distinguishing features: (1) a central governing Board, (2) a decentralized operating structure of 12 Reserve Banks, and (3) a combination of public and private characteristics. In other words, the Federal Reserve System is the central bank of the United States.<\/p>\n<h3>Serving the Public Interest<\/h3>\n<p>The authors of the Federal Reserve Act intentionally created a framework so that the Federal Reserve System is not &#8220;owned&#8221; by anyone. Instead, the Fed is an independent entity within the government.<br \/>\nAnd while the Fed derives its authority from Congress, its monetary policy decisions do not have to be approved by anyone in the legislative or executive branches of the government, including the President.<\/p>\n<p>The reason the Fed exists is simple: to serve the public interest by promoting the health of the US economy and the stability of the US financial system. And while there are many functions performed by the Fed, there is one function that garners the most attention. As copied from www.federalreserve.gov, the Federal Reserve:<\/p>\n<ul>\n<li>conducts the nation\u2019s monetary policy to promote maximum employment, stable prices, and moderate long-term interest rates in the US economy<\/li>\n<\/ul>\n<p>Other Federal Reserve functions include promoting the stability of the financial system and soundness of individual financial institutions, but let\u2019s examine what most consider to be the Fed\u2019s primary mandate and how it carries out that mandate.<\/p>\n<h3>The Fed\u2019s Mandate<\/h3>\n<p>With the Federal Reserve Act, Congress set three very specific goals for the Fed: to promote maximum sustainable employment, stable prices, and moderate long-term interest rates.<\/p>\n<p>Maximum sustainable employment is exactly what it sounds like \u2013 the highest level of employment that the economy can sustain while maintaining a stable inflation rate. And keep in mind that the highest level of employment is not 100% &#8211; because that is simply not sustainable.<\/p>\n<p>Prices are considered stable when they are not rising or falling quickly, which in turn allows businesses and consumers to invest, borrow or lend for longer periods of times. And this \u201cstability of prices\u201d is measured by the rate of inflation, which is defined as the rate at which the general level of prices for goods and services is rising. If inflation is high, at say 10% \u2013 as it was in the 1970s \u2013 then a loaf of bread that costs $1 this year will cost $1.10 the next year. Consequently, the purchasing power of our currency is falling when inflation is high.<\/p>\n<p>Therefore, in order to help the Fed attempt to stabilize prices, Congress gave the Fed a very powerful tool: the ability to set monetary policy \u2013 often called manipulating the money supply. And one way the Fed sets monetary policy is by manipulating short-term interest rates in an effort to control inflation.<\/p>\n<h3>How the Fed Does It<\/h3>\n<p>The Federal Open Market Committee is the monetary policymaking body of the Federal Reserve System. The FOMC is composed of 12 members \u2013 seven members of the Fed Board of Governors and five of the 12 Federal Reserve Bank presidents. All of the Reserve Bank presidents, including those who are not voting members, attend FOMC meetings, participate in the discussions, and contribute to the assessment of the economy and policy options.<\/p>\n<p>If the Fed believes that prevailing market conditions will increase inflation, it will attempt to slow the economy by raising short-term interest rates \u2013 reasoning that increases in the cost of borrowing money are likely to slow down both personal and business spending. The flip side is true too: if the Fed believes that the economy has slowed too much, it will lower short-term interest rates in an effort to lower the cost of borrowing and stimulate personal and business spending.<\/p>\n<p>As you might imagine, the Fed walks a very fine line. If it does not slow the economy soon enough by raising rates, it runs the risk of inflation getting out of control.
